M/S. PUNALUR PAPER MILLS LIMITED vs. COMMISSIONER OF INCOME TAX
What did the High Court hold?
The High Court held that business expenses of a particular year can be set off against any income under the various heads under Section 14 of the Income Tax Act, 1961, even if it is not income from profits and gains of business or profession. The Court reversed the ITAT's order to the extent of disallowing the business expenditure for set-off against other income and capital gains. The reasoning was that the fact that the assessee had not been generating income from its business due to factory closure would not restrict the assessee from claiming the expenditure for the particular previous year to be set off against other income. However, the Court clarified that, as held in a batch of connected cases, there can be no carry-forward of business loss for set-off or claim in the relevant previous year against income from other sources or capital gains. The Assessing Officer was directed to reconsider the issue in light of these findings, and the assessee was required to establish that the amounts claimed were rightly expended for the purpose of business.
What were the facts?
This appeal by M/s. Punalur Paper Mills Limited (the assessee) is against an order of the Income Tax Appellate Tribunal (ITAT), Cochin Bench, for the assessment year 2005-06. The assessee, a company that had been defunct for approximately 24 years with no operational activities, claimed business expenses under Section 37 of the Income Tax Act, 1961. The ITAT took a different stance in this year compared to previous years, disallowing these business expenses claimed for set-off against income from other sources and capital gains. The assessee is challenging this disallowance.
What were the issues?
1. Whether business expenses claimed under Section 37 of the Income Tax Act, 1961, are allowable for a company that has been defunct for approximately 24 years and had no operations in the relevant assessment year? 2. Whether business expenses incurred in a year where the assessee had no operational income can be permitted to be set off against income from other sources and capital gains? Assessee's Contention: The assessee argued that business expenses incurred in a particular year should be allowed to be set off against any income under Section 14 of the Act, even if it is not income from profits and gains of business or profession. The fact that the assessee was not generating business income due to factory closure should not prevent them from claiming expenditure for set-off against other income. Revenue's Contention: The judgment does not explicitly record the revenue's contentions. However, the ITAT's disallowance implies a contention that expenses of a defunct entity with no operations are not allowable business expenses or cannot be set off against other income.

JUDGMENT Vinod Chandran,J. The issue arising in this appeal has already been decided by us in a batch of appeals of the very same assessee. The question arising in this appeal by the assessee is whether the allowance under Sections 37 of the Income Tax Act, 1961 [for brevity "the Act"] were available for a company which had been defunct for almost 24 years, in the years in which there were no operations. The issue is of the business expenses claimed by the assessee for that year in which there was no use of assets by the assessee can be permitted? The Tribunal took a different stand in the present year from the earlier stand and disallowed the business expenditure claimed for allowance against the income from other sources and capital gains. We have already held that the business expenses of a particular year can be set off against any income under the various heads under Section 14 even if it is not income from profits and gains of business or profession. The fact that the assessee had not been generating any income from the business for reason of the factory having been closed down would not restrict the assessee from claiming the expenditure for the particular previous year to be set off - 3 - against the other income. Hence, we reverse the order of the Tribunal to that extent following our judgment of this date in a batch of cases in I.T.A.No.1423 of 2009 and connected cases. However, we make it clear that as held by us in the said decision, there can be no carry forward business loss set off or claimed in the relevant previous year; for the purpose of set off against the income from other source or capital gain. The assessing officer shall reconsider the issue in the light of our findings and the assessee shall establish the various amounts claimed as being rightly expended for the purpose of business.
The appeal would stand allowed, leaving the parties to suffer their respective costs. K.VINOD CHANDRAN JUDGE ASHOK MENON JUDGE - 4 -
